Understanding EMI Payments & Loan Amortization

Whether buying a house, a car, or funding education, borrowing is often a necessary milestone. The primary term you encounter is EMI, or Equated Monthly Installment. But do you know where your monthly payment actually goes?

1. The Two Components of an EMI

Every single EMI payment is divided into two distinct parts:

  • Principal: The actual base loan amount you borrowed and are returning.
  • Interest: The fee charged by the lender for letting you use their money.

2. The Amortization Effect

Because interest is calculated on the remaining loan principal, the ratio of principal-to-interest changes with every payment. In the early stages of a 30-year home loan, almost 80% of your EMI goes toward interest, barely reducing your principal. As you pay down the principal, the interest component decreases, and the principal component increases.

Understanding this schedule is crucial because it highlights the power of making early pre-payments, which directly lower the principal balance and save you massive amounts of interest in the long run.
