The reducing balance formula divides the total loan payment structure into monthly amortized cycles. At the start, the monthly outstanding principal is high, so the interest component dominates. As you pay off principal, the interest component shrinks.

Suppose you take a loan of $100,500 principal at a **12% annual interest rate** for **1 year** (12 months):
- Monthly interest rate (r): 12% / 12 = 1% per month = 0.01.
- Tenure (n): 1 year * 12 = 12 months.
- EMI (E): $100,000 * 0.01 * (1.01)^12 / [ (1.01)^12 - 1 ] = $8,885 per month.
- Month 1: Interest is $100,000 * 1% = $1,000. Principal paid = $8,885 - $1,000 = $7,885. Remaining principal = $92,115.
